Vermilion Compass: Weekly Equity Strategy

Market In “Wait-And-See” Phase

We started to see waning upside momentum in the S&P 500 last week with the rising wedge breakdown and 2760 support level violation on Tuesday. Despite this, there was no downside follow through the following day as investors digested a new $484B fiscal relief package. This led to the S&P 500 finding support at 2725-2735 which leads us to where we are now -- testing recent highs. We see waning upside momentum and several aspects continue to suggest the S&P 500 remains vulnerable to a pullback, but the market is simply not breaking down. We believe some near-term consolidation is the more likely scenario while the market is in a “wait-and-see” phase as it relates to states re-opening. As we highlight below, we are seeing some encouraging signs in the market but we are certainly not out of the woods.

· S&P 500 Short-Term Levels. Considering fluidity of the situation we map out support and resistance levels in the S&P 500 and adjust day by day as needed. The S&P 500 is testing the 2880-2900 resistance area. If there is a break above 2900, we see room up to 3000 or the 200-day MA area. Short-term support we are watching is at 2850, with bigger support below that at 2725-2735. A move below 2725-2735 is when the 2650 support level would come back into play... see chart below.

· Positive Developments Within Small-Caps, Equal-Weighted Discretionary. The small- vs. large-cap ratio (Russell 2000/S&P 500) is near 1.5-month highs and the Russell 2000 index is back above the 1270 resistance area we highlighted last week. Additionally, the equal-weighted Discretionary vs. Staples ratio exhibits a short-term bullish reversal. All of these are encouraging signs for the health of the broad market, but we need to see some follow through in order to believe there is staying power... see page 4.

· Negatives. The Dow Jones Transportation Average remains below resistance from the December 2018 lows. Major indexes in Europe and Asia remain below significant resistance, and not one of the major ex-US ETFs (EEM, ACWX, EFA) is above resistance. Additionally, the bond and commodity markets continue to disagree with the equity market, suggesting the S&P 500 is not out of the woods. As for the bond market, the 10-year yield remains pinned down and high yield spreads have widened over the past two weeks. When it comes to WTI and Brent crude oil prices, do not mistake the bottom of the page for support. We continue to see crude oil weakness as a bearish signal for the equity market... see pages 5-7.
