Precision Drilling saw an excellent fourth quarter. Revenue improved 12% sequentially and adjusted operating margins increased to 5% from negative 3% previously, its strongest posting since the first quarter of 2015. The sequential improvement was driven chiefly by the U.S. drilling business, along with some contribution from the typical seasonal improvement in the Canadian drilling business. Our fair value estimate and no-moat rating are unchanged.

U.S. drilling revenue increased 15% due to a higher rig count and higher day rates. Precision's U.S. rig count increased 4.5%, faster than the 2% increase in the overall U.S. horizontal rig count. Day rates increased 9% owing to improved contract pricing. The higher pricing also generated an increase in gross margins per rig day to $8,300 from $7,200. For the most part, leading-edge spot-market pricing has been stable, but Precision has benefited as older contracts have rolled over to higher-priced spot-market rates.

However, we think U.S. land drillers like Precision are closing in on their profitability peak. The current U.S. horizontal rig count of about 900 is way above our midcycle expectation of about 650. As industry rig counts fall in coming years, Precision's results will be pressured with declining utilization and pricing headwinds in its U.S. drilling business.
