Vermilion Compass: Weekly Equity Strategy

Upgrading Staples and Health Care to Overweight

Since late November we have been discussing our expectations for a pullback, while recommending shifting exposure to defensives (Staples, Utilities, Health Care) and/or taking profits. The pullback is finally happening following breaks below 3910 support on the S&P 500, $177.50 support on the Russell 2000 (IWM), and $279 support on the Nasdaq 100 (QQQ). These levels are now resistance, while major resistance remains at their 200-day MAs/YTD downtrends. Continue to stay with defensives/cash as we believe a test of the YTD lows on the aforementioned indexes is likely. Depending on how the market responds to the YTD lows, that could be a better area to increase risk.

Upgrading Defensives. We are upgrading Consumer Staples & Health Care to Overweight -- add exposure. RS for both Consumer Staples (XLP, RHS) and Health Care (XLV, RYH) are breaking above important resistance levels. The RS breakouts for these defensive Sectors, especially Staples, provides a clear risk-off signal, and is a primary reason we believe the broad market indexes are likely headed to test their YTD lows. Similarly, Utilities (XLU, RYU) are hitting 3-month RS highs... see charts below.
More Downside is Likely. In addition to outperformance from defensives, there are several other reasons we believe more downside is likely. The U.S. dollar (DXY) remains above 6-year base support at $103-103.70, and the 10-year Treasury yield remains above 3.4-3.5% support -- both are levels that we have discussed for months. Only a break below $103 on the DXY would lead us to get more bullish on equities. ARK Innovation (ARKK), the leader to the downside this entire bear market, just broke 5-year support at $35; this is yet another huge risk-off signal, and we expect ARKK to go much lower from here. Semiconductors (SOXX, SMH, XSD) had been one of the few positive points, but now displays short-term price and RS breakdowns; not a good sign. Bitcoin continues to hold below major resistance at $18,000-18,500... see pages 3-4.
Value Remains Leadership. Select value areas remain attractive, none more than Energy and Industrials/Manufacturing -- remain overweight... see page 5.
