Vermilion Compass: Weekly Equity Strategy

Up and to the Right

We continue to observe the market broadening out into the Cyclical areas of the economy. Our outlook remains bullish and we believe the trajectory is up and to the right. As we indicated in last week's Compass, a bullish reversal in the 10-year Treasury provides evisdence of an improving economy and the recent rotations into smid-caps, Financials/banks, Consumer Discretionary, Transportation, Manufacturing, Materials, and Energy Sectors -- which in turn has resulted in improved breadth. These types of Sector rotations are what healthy bull markets are made of.

Sector Relative Strength Rankings & Weighting Recommendations. While Technology and Communications remain longer-term leadership, they have recently taken a back seat as cyclical value Sectors play catch-up. Sectors enjoying price and RS improvement include Financials (Banks and Thrfits remain the weakest area within Financials. ), Consumer Discretionary, Transportation, Manufacturing, Materials, and Energy. For the past several months we suggested that our bullish outlook could be at risk if we saw price and RS breakdowns within Financials and Energy; now that both Sectors have improved substantially, we can add it to our growing list of reasons to be bullish... see pages 3-4.

10-Year Treasury Yield Reversing Higher; However it still remains in a confined trading range between .50 and .95. We would view a decisive break above the .95 level bullish and indicate that investors believe that the economic recovery is truly gaining a foothold. ... see chart below and page 4.

Despite Cyclical value areas of the Market improving, the Banks and thrifts remain inside the bear cave on a RS basis but continue to develop bullish ascending triangles. We believe this area of the market may have the greatest upside if the 10-year were to trend higher similar to the 2016 10-year reversal
