Vermilion Compass: Weekly Equity Strategy

S&P 500 Testing Key Resistance

As we have outlined in recent weeks, our base case continues to be for near-term consolidation while the market is in a “wait-and-see” phase as it relates to states re-opening. The S&P 500 is again testing key resistance at the 61.8% Fibonacci retracement level of 2934.49 and also the 2950-3000 level we previously identified. We continue to have concerns that lead us to believe the market is not yet out of the woods, however these concerns are counterbalanced by a number of positive developments. When it comes down to it, key support levels mentioned last week in the S&P 500 (2795 support) and IWM ($123 support) held. With the absence of breakdowns it is hard to be too bearish.

· S&P 500 Short-Term Levels. Sellers failed to gain the upper hand last week as 2795 support held on the S&P 500. 2870-2900 resistance was ultimately taken out later in the week and we see current resistance in the 2950-3000 range. We see short-term support at 2900, followed by 2845 and 2795... see chart below.

· Sector Relative Strength Rankings & Weighting Recommendations. We are downgrading Consumer Staples (from overweight to market weight) and Utilities (from market weight to underweight) due to RS breakdowns. Additionally, biotech (XBI, IBB, BBH) is breaking topside multi-year bases -- add exposure... see pages 2-4.

· Additional Positive Developments: High Yield Spreads, 10-Year Treasury Yields, Small-Caps, Banks. High yield spreads have spent a full month below the 800 bps level that we previously outlined as our line in the sand. Staying below 800 bps will continue to be a positive for the broad equity market, and a break below the 735 bps level (below the April lows) would be very encouraging. Additionally, Treasury yields exhibit early signs of bottoming; continued higher yields would be a bullish signal for the economy and stock market. Small-caps (IWM) and banks (KBE, KRE) remain in uptrends... see pages 5-6.

· Ongoing Concerns: Financials, Industrials, Transports, MSCI ACWI, Retail/Discretionary, Commodities, Investment Grade Bonds. Financials (XLF) and Industrials (XLI) continue to hit new RS lows. MSCI ACWI (ACWI), retail (XRT), equal-weighted Discretionary (RCD), Dow Transports (IYT), and the Bloomberg Commodity Index (BCOM) all remain below major resistance. Additionally, investment grade bond ETFs such as LQD appear to be getting little help from the Fed... see pages 7-8.
